What do businesses do with cash flow?
Cash flow refers to the money that goes in and out of a business. Businesses take in money from sales as revenues (inflow) and spend money on expenses (outflow). They may also receive income from interest, investments, royalties, and licensing agreements and sell products on credit.
It's the cash flow available after paying operating expenses and purchasing needed capital assets. A company can use its free cash flow to pay off debt, pay dividends and interest to investors, and more.
Your operating cashflow shows whether or not your business has enough money coming in to pay operating expenses, such as bills and payments to suppliers. It can also show whether or not you have money to grow, or if you need external investment or financing.
It includes spending on balance sheet items like equipment and changes in working capital — the money you have available to meet short-term obligations. Ultimately, free cash flow can be used to invest in growing the business, paying down debt or paying dividends to owners and shareholders.
Cash flow analysis helps you understand if your business is able to pay its bills and generate enough cash to continue operating indefinitely. Long-term negative cash flow situations can indicate a potential bankruptcy while continual positive cash flow is often a sign of good things to come.
Cash is constantly moving into and out of a business. For example, when a retailer purchases inventory, money flows out of the business toward its suppliers. When that same retailer sells something from its inventory, cash flows into the business from its customers.
profits: Indication: Cash flow shows how much money moves in and out of your business, while profit illustrates how much money is left over after you've paid all your expenses. Statement: Cash flow is reported on the cash flow statement, and profits can be found in the income statement.
Profit is defined as revenue less expenses. It may also be referred to as net income. Cash flow refers to the inflows and outflows of cash for a particular business. Positive cash flow occurs when there's more money coming in at any given time, while negative cash flow means there's more money out.
When it comes to cash-flow management, one general rule of thumb suggests enough to cover three to six months' worth of operating expenses. However, true cash management success could require understanding when it might be beneficial to invest some cash elsewhere as well.
A healthy cash flow ratio is a higher ratio of cash inflows to cash outflows. There are various ratios to assess cash flow health, but one commonly used ratio is the operating cash flow ratio—cash flow from operations, divided by current liabilities.
Why do investors like free cash flow?
Smart investors love companies that produce plenty of free cash flow (FCF). It signals a company's ability to pay down debt, pay dividends, buy back stock, and facilitate the growth of the business.
To have a healthy free cash flow, you want to have enough free cash on hand to be able to pay all of your company's bills and costs for a month, and the more you surpass that number, the better. Some investors and analysts believe that a good free cash flow for a SaaS company is anywhere from about 20% to 25%.
FCF, as compared with net income, gives a more accurate picture of a firm's financial health and is more difficult to manipulate, but it isn't perfect. Because it measures cash remaining at the end of a stated period, it can be a much "lumpier" metric than net income.
Examples of cash flow include: receiving payments from customers for goods or services, paying employees' wages, investing in new equipment or property, taking out a loan, and receiving dividends from investments.
A basic example of cash flow could be a business that generates income from customer sales and pays employees their salaries and production expenses in order to produce the products being sold. The customer sales, or revenue, would be the cash inflow, while the production costs and salaries would be the cash outflow.
Cash flow can be bought, profit can't
If cash flow is a problem, a small business owner could secure a loan against the assets that their money is tied up in. You can't secure a loan based on profit.

Negative cash flow is when your business has more outgoing than incoming money. You cannot cover your expenses from sales alone. Instead, you need money from investments and financing to make up the difference. For example, if you had $5,000 in revenue and $10,000 in expenses in April, you had negative cash flow.
A company can get by on high revenues and low or non-existent profits if investors believe that it will become profitable in the future. Amazon is just one example of a company that did that by focusing on growth and revenue rather than profit.
Businesses should aim to save 10% of their monthly profits and collect 3-6 months' expense costs. Business savings accounts allow you to grow your savings with interest, create liquid assets, be FDIC-insured, be risk-free, help cover tax expenses and provide a financial cushion.
If your operating cash flow numbers are higher than your net income, it's a sign that your business is doing well. Ideally, you should aim to consistently keep your net operating cash higher than your net income.
